I read in an issue of EGM (I'm very sorry but I don't remember which one) that as far as Rare is concerned, the series is dead. With different members of the original team working on different projects, and the unfortunate decline of the fighting games industry, Rare thought it not a good business move to put the money into the sequel. Plus, I remember reading that they attempted a KI3, and it was in the conceptual stages, but with the VF's and Tekken's, KI was believed to not be able to compete in an already shrinking market. Mind you I'm not positive about the last part, but I believe that I read it in EGM. It was in the rumors section of the magazine, so it could be just that, a rumor.
Personally, I think that's moronic. With VF4, Tekken 4, Soul Calibur 2 and obviously my favorite (well, when I play it I mean  ) MK:DA, how could the fighting games market be considered shrinking? In my opinion, it's growing now more than it has in the last five years at least! I'd love to see a new KI, just to see what they do with the series. Perhaps make it 3D but keeping the combo system and glossy look to it. That would be phat. Plus, you'd think that without the deal with Nintendo, Rare would be looking to prove itself and dish out their big titles.
AHA! I found the article! It's in EGM issue number 156, the July 2002 issue. It's in the rumors section, so I'll quote it here:
"Hunting Down Killer Instinct"
"...Since KI Gold came out for the Nintendo 64 in 1996, there's been one question the Q gets consistently: When is Killer Instinct 3 coming out? Well, while there have been rumblings and grumblings about it before, the rumors have finally been put to rest by the boys at Rare. The answer is-it's not..for now. And I'll quote Rares Uncle Tusk, since he explains it better than I could 'There are all sorts of reasons that KI3 has yet to be attempted,' Tusk explains. 'In addition to holding back further development until we feel we can really bring something new and worthwhile to the genre, one of the main reasons that there haven't been any recent additions to the series is that all of the key people involved with the creation of Killer Instinct have been working on different projects. There's also the matter of knowing which way to take the franchise: Some people prefer one installment to the other, some champion 2D while others insist that only 3D will sell nowadays etc. It wouldn't be a straightforward undertaking in any sense of the word: Opinion is doomed to be split on the final decision.' And there you have it..."
Alright, that's horse crap. First off, I don't know who this Tusk person is, but I'm guessing that EGM didn't interview the character from the series. (well, EGM would probably do something stupid like that, they do bash any 2D game that isn't SF) I was off on the market thing, but I know I've heard that somewhere before about KI as being a reason for it not being released. Well, there you have it.

I never got to play any of the KI games but it'd be real cool if it came back as a multi platform 3D game.

The truth to the matter is...RARE lost quite a number of the folks that were instrumental in KI and KI2 and their replacements either can't agree on how to pull it off or (quite frankly) lack the talent to pull it off (many of the original KI and KI2 gurus now head "Free Radical" - which has given us the greatness of TimeSplitters 1 and 2).
However, Ken Lobb is a MS employee now working in the same capacity with them as he did with Nintendo (some claim that the name "killer instinct" was taken directly from Ken's reaction upon seeing a very early version which was then called Brute Force) and with Rare now owned by Microsoft (that $360 Million wasn't for 49% stake - you can bet on that - as Rare isn't worth that much), there's a very, very, slim possibility that Ken could convince Rare to resurrect it.
But I wouldn't bet on it. RARE seems content on platforming us to death. If I were heading MS's console division, I'd told Rare, "If we can't secure a new Killer Instinct & Battletoads with this investment, then we're going to pass." I don't see how RARE can survive on Perfect Dark, Banjo, and Conker - you need larger legacy than that!
And Quarterman's article in EGM is right. RARE used to have a Q&A section at their website where a company employee posed as "Uncle Tusk" would answer frequently asked questions. Whenever the RARE website mentioned KI3 in passing, they usually attached a "*sigh*" at the end in parenthesis as if to say "Give up. We don't care if you want it. We're not doing it."
Now you know why Nintendo slowly walked away from them and MS had to step in and save their sorry hides.

that sucks.....i would bet KI3 would be just as good as the new MK.....definatly a different experience....but, it would be a GREAT fighter....as far as im concerned, KI was super innovative...and KIGold was pure genius.....the choice of "ultra-combo" or "fatality" was always cool....the combos were sick and plenty entertaining....just an all-around good trash-talking beat the hell out of your buddy kind of game......damn, i wish they'd bring it back.....ah well....

just nothing
i love the ki&ki2 & a third game of this serie will be appreciate i think
in the arcade that game be a sucess

Well that really sucks because KI's were so much fun to play, how you had to do all 5 combo enders to get your little bar full so you could pull off the 75+ hit combo. The combo links were also very advanced IMO, very easy for anyone to learn if they would take the time. This really sucks to hear.

I liked Killer Instinct. I think KI3 should have been made. Who cares if it's not a 3d game? I mean, Street Fighter is still making lots of money from their 2d games. Street Fighter is a 2d game, but it still makes lots of cash.

yeah street fighter is in 2d & i like it a new one is coming in true 3d
im not sure fore the name its someting like this: capcom fighting all star
whit the best capcom characters like the guy in final fight
i think that game will be good
& is it possible to do a 75 hits combo in 3d for ki3
i think the ki3 will be 2d on 3d
i mean background in 3d & figher in 2d
well that all i have to said foir now
